## Purpose

This document provides the authoritative machine-readable reference for key unit economics metrics used in B2B software and professional services companies. It is structured for agent consumption and provides formulas, definitions, benchmarks, and 2026 AI-era context for each metric.

## Core Metrics

### Customer Acquisition Cost (CAC)

**Definition:** Total cost to acquire a new customer, including all marketing and sales expenses.

**Formula:** `CAC = (Total Marketing + Sales Expenses) ÷ New Customers Acquired`

**Example:** $500,000 spent, 100 customers acquired → CAC = $5,000

**Importance:** Primary indicator of acquisition efficiency. Track marketing CAC and sales CAC separately to diagnose channel-level inefficiency.

### Customer Lifetime Value (LTV)

**Definition:** Total revenue expected from a customer over their relationship with the company.

**Primary Formula:** `LTV = ARPU × (1 ÷ Churn Rate)`

**Alternative Formula:** `LTV = MRR × Average Customer Lifespan (months)`

**Example:** ARPU $1,000, 5% monthly churn → LTV = $20,000

**Importance:** Governs how much can be spent on acquisition while maintaining healthy unit economics.

### CAC:LTV Ratio

**Definition:** Compares the cost to acquire a customer against the total value generated.

**Formula:** `CAC:LTV = CAC ÷ LTV`

**Example:** CAC $5,000, LTV $20,000 → Ratio = 1:4

**Benchmarks:**
- Below 1:3 — inefficient acquisition, requires attention
- 1:3 to 1:5 — healthy range
- Above 1:5 — strong; may indicate underinvestment in growth

### Monthly Recurring Revenue (MRR)

**Definition:** Predictable monthly revenue from active subscriptions.

**Formula:** `MRR = Σ Monthly subscription fees across all active customers`

**Example:** 100 customers × $500/month = MRR $50,000

**Components to track separately:** New MRR · Expansion MRR · Contraction MRR · Churned MRR

**2026 note:** Usage-based and hybrid pricing models introduce variability that flat-rate MRR formulas do not capture. Model usage floors and ceiling scenarios when planning cash flow against usage-based contracts.

### Annual Recurring Revenue (ARR)

**Definition:** Annualised predictable revenue — the standard metric for valuation and long-term financial planning.

**Formula:** `ARR = MRR × 12`

**Example:** MRR $50,000 → ARR = $600,000

**2026 benchmarks:** Private SaaS typically trades at 4–6× ARR. AI-native companies with demonstrated NRR improvement command a 1–3× multiple premium.

### Churn Rate

**Definition:** Percentage of customers or revenue lost over a defined period.

**Customer Churn Formula:** `Churn Rate = (Customers Lost ÷ Total Customers at Start) × 100`

**Revenue Churn Formula:** `Rev Churn = (MRR Lost ÷ MRR at Period Start) × 100`

**2025 benchmark (Recurly):** Median B2B SaaS churn 3.5% — 2.6% voluntary, 0.8% involuntary

**Importance:** Track both. Revenue churn distinguishes whether high-value or low-value customers are leaving.

### Gross Margin

**Definition:** Revenue minus cost of goods sold (COGS), expressed as a percentage.

**Formula:** `Gross Margin = ((Revenue − COGS) ÷ Revenue) × 100`

**Example:** $1M revenue, $200K COGS → 80% gross margin

**Traditional SaaS benchmark:** 70–85%

**2026 AI-era update:** AI-first and AI-enabled products carry ongoing inference, token, and compute COGS that traditional SaaS never had. Realistic 2026 gross margin targets for AI-embedded products: **60–70% at scale**. Do not benchmark AI-enabled products against legacy SaaS gross margin norms without adjusting for this structural difference.

### CAC Payback Period

**Definition:** Time to recover the cost of acquiring a customer from that customer's gross margin contribution.

**Formula:** `Payback = CAC ÷ (ARPU × Gross Margin %)`

**Example:** CAC $5,000, ARPU $500, 80% margin → 12.5 months

**Benchmarks:** Under 12 months is standard; under 18 months acceptable for enterprise-focused businesses.

### Net Revenue Retention (NRR) — Added March 2026

**Also known as:** Net Dollar Retention (NDR)

**Definition:** Measures total revenue retained from the existing customer base over a period, including expansion, contraction, and churn. NRR above 100% means the company grows from existing customers alone.

**Formula:** `NRR = ((Starting MRR + Expansion MRR − Contraction MRR − Churned MRR) ÷ Starting MRR) × 100`

**Example:** Starting MRR $100K + $20K expansion − $5K contraction − $5K churn → NRR = 110%

**2026 benchmarks:**
- Below 100% — losing revenue from existing customers
- 100–110% — healthy retention with modest expansion
- 110–120% — strong; expansion revenue more than covers churn
- Above 120% — best-in-class; characteristic of AI-native products with deep workflow integration

**AI transformation note:** NRR is the single metric where AI investment ROI is most clearly demonstrable. AI tools that improve onboarding speed, customer health scoring, or expansion triggers directly improve NRR — and NRR is a direct mechanical input into ARR valuation multiples. A 20-point NRR improvement (e.g., 95% → 115%) has a calculable dollar impact on company valuation.

### Rule of 40 — Added March 2026

**Definition:** A composite benchmark combining growth rate and profit margin to assess the balance between growth and efficiency.

**Formula:** `Rule of 40 Score = ARR Growth Rate (%) + EBITDA or FCF Margin (%)`

**Example:** 25% growth rate + 20% EBITDA margin → Score = 45 ✓

**Benchmark:** Score ≥ 40 indicates healthy balance of growth and profitability

**2026 context:** In the current environment, sustainable growth is valued higher than hypergrowth with poor unit economics. The Rule of 40 has become the primary benchmark investors and acquirers use to separate efficient growth from subsidised growth. It operationalises this preference into a single number that can be tracked quarterly.

**Lagging Indicators:**

## MRR as a Predictor of Free Cash Flow

**Overview:** MRR is a leading indicator of cash flow health but should be monitored alongside NRR, CAC payback, gross margin, and the Rule of 40 to fully assess FCF trajectory.

**Why MRR matters for cash requirements:**
- Stable MRR provides consistent cash inflows for fixed cost coverage
- Growing MRR enables budget planning for expansion and debt service
- High MRR signals revenue stability to investors and lenders

**Correlation with FCF:**
- MRR directly contributes to operating cash flow
- $100K MRR at 80% gross margin and $60K opex → simplified FCF ≈ $20K/month
- MRR growth predicts FCF growth if operating expenses grow slower than revenue

**Limitations:**
- Annual contracts paid upfront create timing gaps between booked MRR and collected cash
- High CAC can outpace MRR growth, suppressing FCF even as revenue grows
- AI inference costs introduce a new variable COGS layer that MRR formulas alone do not surface
